Iran isn’t even confirmed to 100% be on China’s side, selling something that advanced should need some deliberation so that it’s certain that it won’t be used against China at a later date.

China would never sell weapons to a sovereign nation in retaliation against America equipping separatist actors INSIDE China with weapons, it is not a valid way to retaliate, either China would equip and/or aid anti US groups inside America, or more likely intercept the illegal package, anyhow, it’s not relevant to the topic at hand.

While the export J-10CE is often compared to the Rafale, it’s important to understand that China isn’t France and, the conditions where it would be ok to sell arms aren’t the same. France can sell stuff relatively without any strings attached because their geopolitical ambition is mainly in Africa with nations that cannot oppose France, so selling to distant countries that might not be friendly is a not such a big issue.

Why would China try to pursue a relationship with Iran, which has minimal economic and political benefit for China, at the cost of further alienating some of its biggest markets i.e US, Europe, and potentially the rest of the middle east and Pakistan?

Well, it's a balancing act; Iran is a relatively large country with vast oil reserves and it is an important country in the middle east to counteract American moves with (which is mostly cooperation rather than China using Iran). Iran is also a heavy supporter of the OBOR. So China definitely wants to foster a relationship with Iran, and really, so does the EU, but there is a balancing act, especially with Pakistan and Israel. So because of these conflicts, it will not likely be a steel-clad alliance but for common interest sake, China should provide some kind of support and hope that it's enough to keep Iran safe and standing if it cannot do so completely on its own power.

China intercepting the illegal package would be the most effective way of exercising its sovereignty.
